The accounting formula serves as the foundation of double-entry bookkeeping. Also called the accounting equation or balance sheet equation, this formula represents the relationship between the assets, liabilities, and owners' equity of a business. The equation shows that the value of a company's assets always equals the sum of its liabilities and owners' equity.

Once you understand the accounting formula basics, you'll have a better grasp of the contents of a balance sheet. The accounting formula also helps explain the relationship between a company's financial statements.

This equation must balance, because everything the firm owns (assets) has been purchased with something, either some form of debt (liability) or owners' capital.

The category of assets refers to items like cash, inventory, or accounts receivable. Examples of liabilities include bank loans, credit accounts, or accounts payable. Owners' equity is the investment or capital the owners have in the firm. Business profits retained from prior periods also qualify as capital or equity.

The accounting formula or balance sheet equation can be expressed in two other ways, but the numerical results stay the same:

exampl,e Liabilities ($20,000) = Assets ($50,000) - Owners' Equity ($30,000)
Owners' Equity ($30,000) = Assets ($50,000) - Liabilities ($20,000)
Owners' Equity ($30,000) = Assets ($50,000) - Liabilities ($20,000)

They also share a relation where the three of them can make an equation such as Assets – Liabilities= Owners Equity or even Assets = Liabilities+ Owners Equity.

This start-up is a very small business, and the owner deposits $1,000 in the business's checking account. Assume that the business uses double-entry bookkeeping, so the accounting equation would now look like this:

One must also examine the ability of a business to convert an asset into cash within a short period of time. Even if there are far more assets than liabilities, a business cannot pay its liabilities in a timely manner if the assets cannot be converted into cash.

The main difference between assets and liabilities is that assets provide a future economic benefit, while liabilities present a future obligation. An indicator of a successful business is one that has a high proportion of assets to liabilities, since this indicates a higher degree of liquidity.

The accounting formula essentially shows what the firm owns (its assets) as purchased with either the money it owes to creditors (its liabilities) or by money its owners invest in the business (its owners' equity or capital). This relationship can be expressed in the form of a simple equation:

Other names you may see for equity are net worth and retained earnings. Assets as we said earlier, have debit balances; liabilities and equity have credit balances. Thus, we could rewrite the above equation as
