If increase in sales result in more than proportionate increase in profits, it is called as operating leverage.. Technically, percentage change in EBIT divided by perdentage change in sales.

High operating leverage. A large proportion of the company’s costs are fixed costs. In this case, the firm earns a large profit on each incremental sale, but must attain sufficient sales volume to cover its substantial fixed costs. If it can do so, then the entity will earn a major profit on all sales after it has paid for its fixed costs. However, earnings will be more sensitive to changes in sales volume.

Low operating leverage. A large proportion of the company’s sales are variable costs, so it only incurs these costs when there is a sale. In this case, the firm earns a smaller profit on each incremental sale, but does not have to generate much sales volume in order to cover its lower fixed costs. It is easier for this type of company to earn a profit at low sales levels, but it does not earn outsized profits if it can generate additional sales.

Operating leverage is a measure of the combination of fixed costs and variable costs in a company’s cost structure. A company with high fixed costs and low variable costs has high operating leverage; whereas a company with low fixed costs and high variable costs has low operating leverage.

A company with high operating leverage depends more on sales volume for profitability. The company must generate high sales volume to cover the high fixed costs. In other words, as sales increase, the company becomes more profitable.

Most of a company’s costs are fixed costs that occur regardless of sales volume. As long as a business earns a substantial profit on each sale and sustains adequate sales volume, fixed costs are covered and profits are earned.

Fixed costs in a manufacturing process are in some ways less desirable than variable costs because fixed costs remain regardless of the number of units produced. In other words, production levels cannot control fixed costs.

Production managers usually try to produce at capacity as much as possible. The higher production levels spread out the fixed costs over more units and decrease the fixed cost per unit.

When producing at capacity, managers tend to favor fixed costs over variable costs because fixed costs remain constant with every new product produced. Most manufacturing companies have gravitated toward this approach of maximizing fixed costs as much as possible and raising their operating leverage.
